1 - Regardless of its legality, they owe you the rent for the time they lived there. They can't be held to the length of the lease, but they do owe money for services rendered. Let me guess, they told you about this right at the end of the school year?

2 - check the local permits and see if they are telling the truth about it not having a permit..

3 - Find out what it would take to get it legal

4 - If the unit was not legal, sue the previous owner, the owner's realtor, and the broker for fraud ... it's far less valuable a house if it's not legal, and they probably described it as a basement apartment in the ad and in the contract. You might get enough money to get the permits and make it legal.
